Summary
This IMF Working Paper analyzes how financially constrained firms' behavior affects investment during economic downturns. The author finds that financially unconstrained firms in constrained industries significantly increase capital expenditure during downturns, substituting for the reduced investment of their constrained competitors. This "competitive interaction channel" results in unambiguous countercyclical aggregate effects on investment and reduces future sales to this extent.
Key findings include:
- Firm interactions are quantitatively large, equivalent to a +0.5-1.5% increase in investment over one to two years following a downturn, and +1-1.5% after two years.
- Small and medium-sized firms drive these interactions, with no significant response from large firms.
- Firm interactions mitigated output losses during downturns via substitutability in the product market. These effects are larger in less concentrated industries and for firms with highly similar products.
- Empirically, interactions depend on competitors' financial constraints and shock type.Financially constrained competitors boost investment by unconstrained firms and reduce idiosyncratic shock sensitivity.
The paper contributes by experimentally distinguishing the "competitive interaction" channel (offsetting constrained investment) from the "crowding-out" channel (ambivalent aggregation effects). Using U.S. listed firms 1998-2016 data and text-/lat- lagged financial constraints, the results show no significant crowding-out. The theoretical framework with nonconvex adjustment costs and investment substitutability supports the "competitive interaction" channel and quantifies the investment effect.
